Impermanent Loss Explained: The Hidden Risk

If a token you’ve deposited into a liquidity pool doubles in price, you might assume that’s straightforwardly good news. It can still cost you about 5.7% compared to simply holding the same tokens. That gap has a name, impermanent loss, and it’s one of the most consistently misunderstood risks in all of DeFi. This isn’t a rare edge case either, it’s a mathematically guaranteed consequence of how the most common type of liquidity pool works, present in some degree in nearly every position of this kind. That gap is the answer to “what is impermanent loss?”

What Is Impermanent Loss, Actually?

Impermanent loss is the difference between what your liquidity pool position is worth and what the same tokens would be worth if you’d simply held them instead. It isn’t a fee, and nobody takes the money, it’s a mechanical consequence of how automated market makers work. What Is Yield Farming? A Beginner’s Guide covers liquidity provision as one path to yield; impermanent loss is the specific, quantifiable cost that path carries and staking or simple lending don’t.

Why It Happens: The AMM Mechanism

Most liquidity pools use a formula that automatically rebalances your deposit as prices move, keeping the pool’s two assets in a constant relationship. As one token’s price rises relative to the other, arbitrage traders buy the now-underpriced asset from the pool, leaving you holding more of the token that didn’t rise and less of the one that did. This is sometimes described as the pool “selling low and buying high” on your behalf, an uncomfortable but accurate way to think about what the automatic rebalancing is actually doing to your holdings behind the scenes. You end up with a different mix than you started with, and that mix is worth less than holding the original amounts unchanged.

A Concrete Example With Real Numbers

Deposit $10,000 into an ETH/USDC pool when ETH trades at $2,000, split evenly: 2.5 ETH and $5,000 USDC. If ETH rises to $3,000, simply holding those original amounts would be worth $12,500. Your actual LP position, after the pool’s automatic rebalancing, is worth closer to $12,247, about $253 less, a 2% impermanent loss purely from that price movement, before any trading fees you’ve earned are factored in. That $253 gap is before counting any trading fees your position earned in the meantime, fees which can partially or fully offset it depending on how much trading volume actually passed through the pool during that period.

Why It’s Called “Impermanent”

The loss only becomes permanent, realized, once you withdraw while prices remain diverged from when you deposited. If prices return to their original ratio before you withdraw, the loss genuinely disappears. In practice, prices rarely cooperate on that timeline, so treating “impermanent” as a reason not to worry about it is a common, costly misreading of the term. Waiting indefinitely for a price to revert isn’t a strategy any more than holding a stock and hoping it returns to a prior high is one; the loss should be evaluated as a real, live risk from the moment you deposit, not a theoretical one that only counts if you’re unlucky with timing.

Price ChangeApproximate Impermanent Loss
1.25x (25%)-0.6%
1.5x (50%)-2.0%
2x (100%)-5.7%
3x (200%)-13.4%
5x (400%)-25.5%

When It Matters Most

Impermanent loss is symmetric, a 2x price increase and a 50% price decrease produce identical loss percentages, and it grows non-linearly, a 4x move causes roughly three and a half times more loss than a 2x move, not just double. Pairs of two volatile, uncorrelated assets carry the highest impermanent loss risk; stablecoin-to-stablecoin pools carry very little, since both assets are designed to hold roughly the same relative value. Understanding APY in DeFi: Why Numbers Can Mislead covers a related point worth combining with this one: a displayed APY for a liquidity pool essentially never factors in impermanent loss, meaning the advertised number and your actual realized return can diverge for two separate, compounding reasons at once.

Understanding impermanent loss protects your capital. Knowing when providing liquidity is actually worth it is the next step.

How to Reduce Your Exposure

Choosing stablecoin pairs or pools of assets that tend to move together reduces impermanent loss risk considerably. Weighted pools, holding an uneven split like 80/20 rather than the standard 50/50, can also meaningfully reduce exposure for the majority asset, at the cost of somewhat lower fee income from the smaller side of the pool. High trading volume relative to a pool’s size means more fee income to offset whatever loss does occur, worth checking before assuming a pool is automatically profitable. And comparing expected fee income directly against expected impermanent loss for the price movements you consider plausible, rather than assuming fees will simply cover it, is the honest way to evaluate any specific pool.

Preguntas frecuentes

Can impermanent loss wipe out my entire position?

In extreme, severe price divergence, it can meaningfully erode a position, though it generally doesn’t reduce a position to zero on its own the way a smart contract exploit or a total token collapse could.

Do trading fees always cover impermanent loss?

No. In lower-volume pools, fee income can fall well short of covering the loss from significant price divergence, making the position genuinely worse than simply holding the tokens.

Is impermanent loss a risk with staking too?

No, this is specific to providing liquidity to a pool with two different assets. Straightforward staking of a single asset doesn’t carry this particular risk.

Why do stablecoin pairs have so little impermanent loss?

Because both assets are designed to hold roughly the same value relative to each other, the price ratio the formula depends on barely moves, so the mechanical rebalancing that causes IL has very little to actually do.

Should I check for impermanent loss calculators before providing liquidity?

It’s genuinely worth doing. Running your specific deposit and a realistic expected price range through a calculator gives a far more concrete picture than relying on a general sense of the risk.

Does impermanent loss apply the same way to concentrated liquidity positions?

It applies more intensely. Concentrated liquidity, used by platforms like Uniswap v3, amplifies both potential fee income and potential impermanent loss compared to a standard, full-range position.

Impermanent loss isn’t a bug or a hidden fee, it’s the structural cost of how automated market makers actually work, and it’s real money regardless of how temporary the name suggests it is. Understanding the shape of it, symmetric, non-linear, and highest for volatile, uncorrelated pairs, is what separates a genuinely informed liquidity decision from one made on the assumption that providing liquidity is simply free yield. Knowing what is impermanent loss before you provide liquidity is the difference between a considered trade-off and an unpleasant surprise.
